Is processing charged per item or per order?

Per order. A buyer purchasing four items in one transaction incurs one flat charge, not four — which is why encouraging multi-item orders genuinely reduces your effective fee rate, unlike most fee-reduction advice.

Why is the fee on my small orders so high?

The flat component does not scale down. At $3 an order, a $0.25 flat charge plus 3% is over 11% before any other fee. Very low-priced items are structurally hard to make work on Etsy for exactly this reason.

Does processing apply to sales tax and shipping?

Yes to both. Processing is calculated on the total amount charged to the buyer's card, including shipping and any sales tax Etsy collects — which is why it is always slightly higher than sellers expect.
