How it is calculated

The transaction fee is 6.5% of the total the buyer paid. The word total is doing all the work in that sentence: it includes the item price, the shipping charged to the buyer, and gift wrapping if you offer it. It does not include sales tax or VAT that Etsy collects and remits on your behalf.

Written as arithmetic: fee = (item price + shipping charged + gift wrap) × 0.065. On a listing with free shipping, the shipping is inside the item price, so the base is the same and so is the fee. That equivalence is worth stating explicitly because a great many sellers believe free shipping saves the transaction fee on the postage. It does not.

The same thing with real figures

Compare two ways of selling the same thing for the same total. Option A prices the item at $32 and charges $6.50 shipping. Option B prices it at $38.50 with free shipping. Both are $38.50 gross, and both attract $2.50 in transaction fees.

Now compare against the intuition that the fee applies to the item only. Under that assumption, Option A would cost $2.08 and Option B $2.50, making the separate-shipping option look 42 cents cheaper. It is not, the fee is identical. Choosing between them on that basis means optimising a difference that does not exist while ignoring the one that does, which is that free shipping materially affects conversion.

The catch

The transaction fee is the most visible Etsy charge and it is not the largest. Payment processing on a typical order costs about half again on top, and if offsite ads apply, that fee is roughly twice the transaction fee. A seller optimising against 6.5% while an offsite-ads charge of 15% goes unexamined is looking at the wrong line.

It also does not apply to everything. Etsy does not charge the transaction fee on sales tax or VAT it collects and remits, which means the fee on an order in a jurisdiction with 20% VAT is lower relative to the total the buyer's card was charged than the arithmetic here suggests.

Applying it

Stop treating shipping as separate from the fee base. Once you accept that the 6.5% applies to the whole order either way, the shipping decision becomes purely a conversion question, and free shipping generally wins that question, because Etsy's search favours it and because shipping charged at checkout is the most cited reason for abandonment across all of ecommerce.

For pricing, fold the 6.5% into the same calculation as everything else Etsy charges rather than treating it as the fee. The number to price against is the combined effective rate, which on a typical order lands nearer 11% of gross.

The free shipping decision, settled

Because the transaction fee applies to the buyer-paid shipping as well as the item, the two ways of pricing a $38.50 sale cost exactly the same in fees. That equivalence removes the only financial argument against free shipping, and what remains is a conversion question with a fairly clear answer.

Etsy's search has favoured listings offering free domestic shipping, and shipping charged at checkout is consistently the most cited reason for abandonment across all of ecommerce. Against that, building postage into the price raises the displayed price, which matters in a browse-driven marketplace where buyers compare thumbnails.

The compromise most shops land on is a free shipping threshold set just above the average order value, which captures the search benefit and the abandonment reduction while turning the offer into a basket-size lever. What it should not be is a decision made to avoid a transaction fee on the postage, because that fee is charged either way.
